JPMorgan says ECB may shield Spain, Italy and Greece from French contagion
JPMorgan says the European Central Bank may protect Spain, Italy and Greece if trouble in France pushes up their borrowing costs.
The bank’s analysis predicts the ECB could use its Transmission Protection Instrument, or TPI, to limit unjustified market pressure on those countries.
The tool is meant to stop market turmoil spreading when a country’s own economic policies and finances remain sound.
The analysis says France may not qualify because its budget deficit is high, political divisions obstruct changes, and its borrowing costs have risen.
A direct French rescue could be difficult because France has about €3.5 trillion in public debt, and large bond purchases could complicate the ECB’s fight against inflation.
UBS also says the ECB could first assess how contagion affects households, businesses and banks.
The ECB could support other affected countries before France, but the analysis does not say that a decision has been made.
JPMorgan says the European Central Bank may use its Transmission Protection Instrument to shield Spain, Italy and Greece from financial contagion from France.
The bank’s analysis, signed by economist Greg Fuzesi, says the ECB would be unlikely to intervene directly to support France.
It argues that the affected countries could face higher borrowing costs despite not having weakened their own economic fundamentals.
The analysis says France may not meet the TPI’s tests on debt sustainability, fiscal rules and macroeconomic policies.
UBS and former Goldman Sachs strategist Robin Brooks also expect the ECB could support other countries before France.
